How to Calculate Contribution Margin
Contribution margin measures how much revenue remains after covering variable costs. This amount is what contributes toward paying fixed costs and generating profit.
Contribution Margin Formulas
Contribution margin can be calculated per unit or as a total:
CM Ratio = (CM ÷ Selling Price) × 100
Total CM = Total Revenue - Total Variable Costs
Why Contribution Margin Matters
Contribution margin tells you how much each unit or dollar of revenue contributes to covering fixed costs. Once fixed costs are covered, the contribution margin becomes profit. A higher CM ratio means more leverage from each sale — small increases in volume translate into large increases in profit.
Contribution Margin vs Gross Margin
Contribution margin subtracts only variable costs from revenue. Gross margin subtracts all cost of goods sold (COGS), which may include some fixed manufacturing costs like factory rent or equipment depreciation. Contribution margin is more useful for break-even analysis and pricing decisions because it isolates the costs that change with volume.
Using Contribution Margin for Pricing
Understanding your contribution margin helps set prices that cover both variable costs and a share of fixed costs. Products with higher CM ratios give your business more flexibility on pricing and greater profit potential per sale.
